Settlement currency is the currency a vendor selects to be paid out in and the currency in which funds are sent to the vendors bank account. You can have one settlement currency or multiple, depending on the functionality of your payment processor and the availability of accounts.
The two main types of settlement risk are default risk and settlement timing risks. Settlement risk is sometimes called Herstatt risk, named after the well-known failure of the German bank Herstatt.
Settlement risk is minimized by the solvency, technical skills, and economic incentives of brokers. Settlement risk can be reduced by dealing with honest, competent, and financially sound counterparties. Unsurprisingly, settlement risk is usually nearly nonexistent in securities markets.
While there are some situations where it may make sense to use DCCs, its usually better to pay in the local currency especially if you use a credit card that doesnt charge foreign transaction fees.
Local Currency Settlement (LCS) means settlement of a bilateral transaction between two countries which is conducted in the respective currency of each country where the settlement is conducted within their jurisdiction.
The three types of foreign exchange risk include transaction risk, economic risk, and translation risk. Foreign exchange risk is a major risk to consider for exporters/importers and businesses that trade in international markets.
Foreign exchange (FX) settlement risk is the risk of loss when a bank in a foreign exchange transaction pays the currency it sold but does not receive the currency it bought. FX settlement failures can arise from counterparty default, operational problems, market liquidity constraints and other factors.
Local Currency Settlement (LCS) means settlement of a bilateral transaction between two countries which is conducted in the respective currency of each country where the settlement is conducted within their jurisdiction.
Currency forward settlement can either be on a cash or a delivery basis, provided that the option is mutually acceptable and has been specified beforehand in the contract. If there are any gains or losses pertaining to the foreign exchange transaction, it is applied to the settlement currency. When the amount of transaction currency is multiplied by the foreign exchange rate between the two currencies, it will give the amount of settlement currency that should be used in the transaction.
