A foreign exchange contract is a legal arrangement in which the parties agree to transfer between them a certain amount of foreign exchange at a predetermined rate of exchange, and as of a predetermined date.
A section 1256 contract is any: Regulated futures contract, Foreign currency contract, Nonequity option, Dealer equity option, or Dealer securities futures contract. For definitions of these terms and more details, see section 1256(g) and Pub.
FOREX contracts and reporting requirements are governed by rules established in IRC Section 1256 and Section 988. Section 1256 generally applies to foreign currency futures traded on U.S. exchanges, while other forex contracts fall by default under Section 988 unless you opt out. More on that in a bit.
If you did NOT elect out of IRC 988, the gain or (loss) would be subject to IRC 988. You would enter the information on Schedule 1 (Form 1040) Additional Income and Adjustments to Income, Line 8 as an ordinary gain or (loss).
Non-equity options: As the name infers, these are options contracts on something other than equities or ETFs, which can include commodities, futures or a broad-based stock market index. The IRS often refers to these options as section 1256 contracts. These types of options can also be traded on the open market.
Use Form 6781 to report: Any gain or loss on section 1256 contracts under the mark-to-market rules.
A section 1256 contract is any: Regulated futures contract, Foreign currency contract, Nonequity option, Dealer equity option, or Dealer securities futures contract. For definitions of these terms and more details, see section 1256(g) and Pub. 550.
Currency Futures Example Euro FX futures have a contract unit of 125,000 euros. They sell euro futures because they are a U.S. company, and dont need the euros. Therefore, since they know they will receive euros, they can sell them now and lock in a rate at which those euros can be exchanged for U.S. dollars.
Both SPX and SPXW options are considered Section 1256 contracts and have advantageous capital gains tax treatment in the United States. This is not the same with SPY options.
Except as otherwise provided in this section, any foreign currency gain or loss attributable to a section 988 transaction shall be computed separately and treated as ordinary income or loss (as the case may be).
