Under ASC 840, lease classification (that is, determining if a lease is a capital or operating lease) was determined when the lease was executed (i.e. lease inception). Under ASC 842, the lease classification (finance or operating) is determined at lease commencement.
Under ASC 840, these costs were excluded for all of the lease calculations. Instead of executory costs, ASC 842 introduces the concept of lease and non-lease elements. Lessees are now required to allocate lease payments for these items to lease and non-lease components.
Under current US GAAP , the FASB states that when rents are not constant, the lease expense should be recognized on a straight-line basis throughout the life of the lease. This method of rent expense recognition is applicable under both ASC 840 and ASC 842 for leases classified as operating leases.
Under prior lease accounting guidance (ASC 840 and IAS 17), an operating lease was not reflected on the balance sheet and payments were expensed on a straight-line basis. On the other hand, a capital lease was treated more as a loan, and the asset was reflected on the balance sheet.
The most docHub difference between the previous lease accounting standards and the new one is the recognition of lease assets and lease liabilities on the balance sheet for leases that were classified as operating leases under the previous standards.
ASC 840 defined a specific threshold of 75% or more of the assets remaining economic life. The bright line or specific threshold for this test is removed under ASC 842. ASC 842 does not indicate a specific percentage, instead using the terminology major part, which requires more judgment.
Under ASC 842, initial direct costs are defined as incremental costs of a lease that would not have been incurred if the lease had not been obtained. Under ASC 840, incremental direct costs can include internal costs as well as external costs such as legal fees, even if incurred before the lease was obtained.
ASC 842, Leases, is the new lease accounting standard issued by the Financial Accounting Standards Board (FASB). This new standard supersedes ASC 840.
