ASC 815 Derivatives and Hedging provides guidance on a complex area of accounting. Derivatives are highly leveraged instruments that provide each party exposure to an economic risk without docHub upfront costs. Derivatives are mainly used by entities to mitigate risk by offsetting existing financial exposures.
There are 2 levels of margins: the initial margin and the maintenance margin. The minimum amount of the initial margin is set by the exchange and varies depending on the commodity, the commoditys trading price, and how much those prices are moving up and down.
ASC 815 does not explicitly define a quantitative threshold that would be considered highly effective; however, in practice, a hedge is considered highly effective if the change in the hedging instruments fair value provides offset of at least 80 percent and not more than 125 percent of the change in the fair value or
ASC 815-15-20 provides the definition of a hybrid instrument. Hybrid Instrument: A contract that embodies both an embedded derivative and a host contract. The host contract is the contract or instrument to which an embedded derivative is added. Together, they are considered a hybrid instrument.
Pay 20% upfront margin of the transaction value to trade in cash market segment.
As noted in ASC 815-10-15-83, a derivative instrument must contain three features: (a) an underlying, notional amount, payment provision; (b) little or no initial net investment; and (c) net settlement. If any of these characteristics are not met, the instrument would not meet the definition of a derivative instrument.
ASC 815-30-50-5 and ASC 815-30-50-6 provide guidance for determining the amount of gains and losses that will be reclassified into net income in the next 12 months for hedging relationships with multiple cash flow exposures that are designated as the hedged item for a single derivative.
