An indexed contract is very common in commodity markets, especially gas markets. It is also referred to as floating or variable price contract. It means that the price paid for the commodity depends on the evolution of market prices, spot or forward.
An index option is a financial derivative contract whose value is derived from an underlying stock market index. It gives the holder the right (but not the obligation) to buy or sell the underlying index at a specified strike price.
To calculate the Price Index, take the price of the Market Basket of the year of interest and divide by the price of the Market Basket of the base year, then multiply by 100.
Price indices generally select a base year and make that index value equal to 100. Every other year is expressed as a percentage of that base year. In this example, let 2000 be the base year: 2000: original index value was $2.50; $2.50/$2.50 = 100%, so new index value is 100.
Index Option Example Imagine a hypothetical index called Index X, which currently has a level of 500. Assume an investor decides to purchase a call option on Index X with a strike price of 505. If this 505 call option is priced at $11, the entire contract costs $1,100or $11 x a 100 multiplier.
The two most basic and popular index options are Call Option and Put Option. Further, they may be American Options or European Options. A Call Option gives the buyer a right to buy a specified quantity of an underlying index at a pre-decided price.
Definition and Example of an Index Option For example, say the SP 500 is at 4,500 points. Jane decides to sell a call option to Tim with a strike price of 4,500. Tim pays a premium of $10. Just as a stock option typically covers 100 shares of a stock, index options typically use a multiplier of 100.
An index call option gives the purchaser the right to participate in underlying index gains above a predetermined strike price until the option expires. The purchaser of an index call option has unlimited profit potential tied to the strength of advances in the underlying index.
Non-indexed units, such as contracts written in nominal currency units and nominal monetary items, incur inflation or deflation risk in the case of monetary items.
An index call option is: In-the-money when its strike price is less than the reported level of the underlying index. At-the-money when its strike price is the same as the level of that index. Out-of-the-money when its strike price is greater than the level of that index.
