As per Section 45 of IT Act, the conversion of debentures into shares is not a transfer. Hence no capital gain arises on the conversion. However, the conversion of CCD into share capital is a transaction. The subject company gives equity shares to the creditor in exchange for squaring off the debt.
A convertible is a bond, preferred share, or another financial instrument that can be converted by the shareholder into common stock. Convertible securities are not classified as debt or equity; instead, they are considered to be a hybrid of the two categories, possessing cash flow features of both bonds and stocks.
Convertible debt definition It starts off as a loan (debt), but the lender and the company have options to convert the debt to equity under certain predetermined terms called conversion privileges as specified in the deals term sheet.
Mandatory convertible bonds are required to be converted by the investor at a particular conversion ratio and price level. On the other hand, a reversible convertible bond gives the company the right to convert the bond to equity shares or keep the bond as a fixed income investment until maturity.
Most convertible notes, like other forms of debt, provide that they are due at the maturity date, usually 18 to 24 months. Occasionally, convertible notes will provide that at maturity they automatically convert to equity, or convert to equity at the option of the lender.
The most company friendly terms call for the note to be repaid with interest to the investor. Most convertible notes call for the note to be converted to common shares in the company at a pre-set price just before the acquisition/merger, often at the same price as the cap of the note.
11.1 Subject to this Condition 11, Convertible Notes are fully transferable.
