Mandatory convertible bonds are required to be converted by the investor at a particular conversion ratio and price level. On the other hand, a reversible convertible bond gives the company the right to convert the bond to equity shares or keep the bond as a fixed income investment until maturity.
A convertible debenture is a type of long-term debt issued by a company that can be converted into shares of equity stock after a specified period. Convertible debentures are usually unsecured bonds or loans, often with no underlying collateral backing up the debt.
One downside of convertible bonds is that the issuing company has the right to call the bonds. In other words, the company has the right to forcibly convert them. Forced conversion usually occurs when the price of the stock is higher than the amount it would be if the bond were redeemed.
Convertibility may give bonds some equity potential But like a stock option, a convertible may be exchanged for a predetermined number of equity shares of the issuer, using its face value as the cash input for the exchange.
Example with convertible bonds A stockholder has a convertible bond that has a par value of $2,000. The conversion price for each stock share is $10. By dividing $2,000 by $10, the stockholder determines they will receive 200 shares of the issuers common stock.
The conversion price of the convertible security is the price of the bond divided by the conversion ratio. If the bonds par value is $1000, the conversion price is calculated by dividing $1000 by 5, or $200.
The bond will usually carry a slightly lower interest rate. If the stock price rises, the bond price will also rise. Since most convertible bonds are also callable, the company can force the bond holders to convert the bonds to common stock by calling the bonds. This is known as Forced Conversion.
