Stock replacement is a trading strategy that substitutes deep in the money call options for outright shares of stock. The initial cost is lower but the holder is able to participate in the gains of the underlying stock almost dollar for dollar since the calls are nearly +1.00 delta.
An option assignment represents the sellers obligation to fulfill the terms of the contract by either selling or buying the underlying security at the exercise price. This obligation is triggered when the buyer of an option contract exercises their right to buy or sell the underlying security.
The premium you receive allows you to lower your overall purchase price if you get assigned the shares. But what happens if you are not assigned the shares on or before expiration? You keep the premium.
Assignment of a short call A short call investor hopes the price of the underlying stock does not rise above the strike price. If it does, the long call investor might exercise the call and create an assignment. An assignment can occur on any business day before the expiration date.
If a covered call is assigned, then the stock must be sold. For a covered call writer, the total dollar amount received is the sum of the strike price plus the option premium less commissions.
To avoid that from happening to you when you are short the option, all you need to do is buy it back before it expires, and no harm will be done. You wont lose much money even if an exercise takes place, but sometimes commissions are a little greater when there is an exercise.
If a call is assigned, then stock is sold at the strike price of the call. In the case of an uncovered call where there is no offsetting long stock position, a short stock position is created.
