Your shareholder loan balance will appear on your balance sheet as either an asset or a liability. It is considered to be a liability (payable) of the business when the company owes the shareholder. Youll see it as an asset (receivable) of the business when the shareholder owes the company.
The Shareholder Loan account is meant to function like a loan and that is where the name comes from. If the account is in a negative balance, it is currently a loan FROM the Company TO the Owner. If the account is in a positive balance, it is currently a loan FROM the Owner TO the Company.
Shareholder loan is a debt-like form of financing provided by shareholders. Usually, it is the most junior debt in the companys debt portfolio. On the other hand, if this loan belongs to shareholders it could be treated as equity. Maturity of shareholder loans is long with low or deferred interest payments.
In general, loan repayment is not considered a sale or exchange of a capital asset, and therefore is considered ordinary income. But if the loan is supported by a bona fide debt agreement, the shareholder will only need to pay capital gains taxes instead of the higher income tax rate on the money they are repaid.
What is the conversion of loans into share capital? The conversion of a loan into share capital occurs when the debtor company cannot payback the amounts received as loans and the lender agrees that instead of trying to recover the debt he can use this debt to acquire shares in the company.
To record a loan from the officer or owner of the company, you must set up a liability account for the loan and create a journal entry to record the loan, and then record all payments for the loan.
Loans may also be made from the shareholder to the business. These transactions appear as a liability on the companys balance sheet. Interest should also be charged or imputed on these amounts. Interest expense is claimed as income by the shareholder and deducted as an expense by the business.
Converting the loan into a capital contribution is the fact that the Lender, instead of recovering the debt lent to the Company, will use that debt to buy the shares/ capital contribution of the Company. After that process, the Lender will become the owner/shareholder/member of the Company.
