Primarily, there are four types of factoring, recourse factoring and non-recourse factoring, domestic and export factoring, disclosed and undisclosed factoring, lastly advance and maturity factoring.
Factoring is of two types with recourse and without recourse. Under without recourse factoring, in case of bad debts, the loss is borne by the factor. Hence, the seller is under no obligation to the factor once it sells off its receivables. Factors provide funds more rapidly than banking companies.
A factoring relationship involves three parties: (i) a buyer, who is a person or a commercial enterprise to whom the services are supplied on credit, (ii) a seller, who is a commercial enterprise which supplies the services on credit and avails the factoring arrangements, and (iii) a factor, which is a financial
In advance factoring, the factor advances the full invoice value to the business at the time of the sale. In maturity factoring, the factor advances only a percentage of the invoice value to the business at the time of the sale, with the remaining balance paid when the invoice becomes due.
Many companies who extend credit to their customers sell their accounts receivable to a factor. A factor is a specialized financial intermediary who purchases accounts receivable at a discount. Under a factoring agreement a company sells or assigns its accounts receivable to a factor in exchange for a cash advance.
Recourse and Non-recourse Factoring If the customer does not pay the dues on the due date, the factor will seek recourse against the client and exercise the right to recover the amount from the client. The factor provides sales ledger management services; however, the client bears the credit risk.
What Is a Factoring Agreement? A company and a factor enter into an agreement in which the factor purchases a companys accounts receivable (such purchased accounts are called factored accounts), collects on the factored accounts, then pays the company the purchase price of the accounts.
