A relatively conservative investor might opt for a call option strike price at or below the stock price, while a trader with a high tolerance for risk may prefer a strike price above the stock price. Similarly, a put option strike price at or above the stock price is safer than a strike price below the stock price.
There are two types of options traded on ASX, call options and put options. Call options give the taker the right, but not the obligation, to buy the underlying shares. Put options give the taker the right, but not the obligation, to sell the underlying shares.
Regardless of the method of selection, once you have identified the underlying asset to trade, there are the six steps for finding the right option: Formulate your investment objective. Determine your risk-reward payoff. Check the volatility. Identify events. Devise a strategy. Establish option parameters.
You will have to typically apply for options trading and be approved. You will also need a margin account. When approved, you can enter orders to trade options much like you would for stocks but by using an option chain to identify which underlying, expiration date, and strike price, and whether it is a call or a put.
It only makes sense to exercise your options if they have value. If they do, theyre known as in-the-money. This happens when the strike price (or exercise price) of your stock options is lower than the market price of your company shares trading on the exchange.
Example of a put option By purchasing a put option for $5, you now have the right to sell 100 shares at $100 per share. If the ABC companys stock drops to $80 then you could exercise the option and sell 100 shares at $100 per share resulting in a total profit of $1,500.
How to Buy Stocks by Using Put Options Sell one out-of-the-money put option for every 100 shares of stock youd like to own. Wait for the stock price to decrease to the put options strike price. If the options are assigned by the options exchange, buy the underlying shares at the strike price.
If the price of the option is above the intrinsic value then it is overpriced and needs to be sold. If the price is below the intrinsic value it is underpriced and needs to be bought. This is an important factor while deciding whether to buy or sell options.
