Out-of-the-money options perform better with a substantial increase in the price of the underlying stock; however, if you expect a smaller increase, at-the-money or in-the-money options are your best choices. Bullish investors must have a good idea of when the stock will hit their target pricethe time horizon.
If the stock stays at the strike price or above it, the put is out of the money and the option expires worthless. Then the put seller keeps the premium paid for the put while the put buyer loses the entire investment.
When would you write a put option? If a trader believes an assets price will stay flat or increase over a period of time, they may choose to write a put option. If the underlying assets price increases, the put options value will decline as it nears expiration.
Selling options can help generate income in which they get paid the option premium upfront and hope the option expires worthless. Option sellers benefit as time passes and the option declines in value; in this way, the seller can book an offsetting trade at a lower premium.
Being in the money allows the holder of the contract to sell the related security at a price that is higher than where it trades when the put option contract expires.
Put options are in the money when the stock price is below the strike price at expiration. The put owner may exercise the option, selling the stock at the strike price. Or the owner can sell the put option to another buyer prior to expiration at fair market value.
Selling a put example XYZ is trading for $50 a share. Puts with a strike price of $50 can be sold for a $5 premium and expire in six months. In total, one put contract sells for $500 ($5 premium x 100 shares). The graph below shows the sellers profit or payoff on the put when the stock is at various prices.
Example of a put option By purchasing a put option for $5, you now have the right to sell 100 shares at $100 per share. If the ABC companys stock drops to $80 then you could exercise the option and sell 100 shares at $100 per share resulting in a total profit of $1,500.
For example, lets say XYZ stock trades for $75. Put options with a strike price of $70 are trading for $3. Each put contract is for 100 shares. A put writer could sell a $70 strike price put and collect the $300 ($3 x 100) premium.
