The accounting treatment of a finance lease in the lessees accounts is: Record as an asset in the balance sheet and as an obligation to pay future rentals. Rental payments should be apportioned between the finance charge and a reduction in the obligation.
Simply put, an embedded lease is a lease within a larger contract or arrangement. Under previous guidance, operating leases and service contracts were expensed to the income statement, and there was no balance sheet recognition.
Leases are capitalized when the business first obtains the right to control or use a leased asset. This is done by crediting the lease liability account for an amount equal to the present value of all remaining lease payments and debiting an ROU asset account for a corresponding amount.
Under the new lease accounting standards ( ASC 842, IFRS 16, and GASB 87), organizations are required to examine their service contracts (such as logistics, security, and data storage), and assess whether those agreements contain any embedded leases.
The journal entry will include a debit to the right-of-use asset and a credit to the lease liability. The debit to the right-of-use asset is equal to the present value of all remaining lease payments (initial lease liability) PLUS initial direct costs PLUS prepayments LESS any lease incentives.
Initial recordation. Calculate the present value of all lease payments; this will be the recorded cost of the asset. Record the amount as a debit to the appropriate fixed asset account, and a credit to the capital lease liability account.
ASC 842-10-15-3 A contract is or contains a lease if the contract conveys the right to control the use of identified property, plant, or equipment (an identified asset) for a period of time in exchange for consideration.
A lease will be recorded on the balance sheet as a right-of-use (ROU) asset and lease liability. The lease liability is the payment obligation over the term of the lease contract, while the ROU asset represents the control of the asset under the lease contract.
