Spread payments over time to avoid higher taxes: Receiving a large taxable settlement can bump your income into higher tax brackets. By spreading your settlement payments over multiple years, you can reduce the income that is subject to the highest tax rates.
Settlement money and damages collected from a lawsuit are considered income, which means the IRS will generally tax that money. However, personal injury settlements are an exception (most notably: car accident settlements and slip and fall settlements are nontaxable).
If you receive a taxable court settlement, you might receive Form 1099-MISC. This form is used to report all kinds of miscellaneous income: royalty payments, fishing boat proceeds, and, of course, legal settlements. Your settlement income would be reported in box 3, for other income.
Forms W2 and 1099-MISC If you receive a settlement, the IRS requires the paying party to send you a Form 1099-MISC settlement payment. Box 3 of Form 1099-MISC will show other income in this case, money received from a legal settlement. Generally, all taxable damages are required to be reported in Box 3.
The general rule regarding taxability of amounts received from settlement of lawsuits and other legal remedies is Internal Revenue Code (IRC) Section 61. This section states all income is taxable from whatever source derived, unless exempted by another section of the code.
Use this form to report and pay the 40% excise tax imposed under Internal Revenue Code section 5891 on the factoring discount of a structured settlement factoring transaction.
The new 1% excise tax was enacted last summer as part of the Inflation Reduction Act of 2022 (IRA) and generally applies to any US corporation whose stock is traded on an established securities market and that repurchases more than $1 million of stock over the course of a tax year (a covered corporation).
To find your structured settlement, contact the company that issued it or an attorney who specializes in this type of agreement. They can provide information on the terms of your settlement and what resources are available.
