A debenture is a loan agreement in writing between a borrower and a lender that is registered at Companies House. It gives the lender security over the borrowers assets. Typically, a debenture is used by a bank, factoring company or invoice discounter to take security for their loans.
The interest that the company pays to its debenture holders is one of the companys day-to-day running costs and will show as such, reducing the companys profit in the profit and loss account. The amount of money that a company owes to debenture holders will be a capital account on its balance sheet.
Debentures can be issued for non-cash considerations. The company may have purchased assets from some vendors or acquired some other business. Then instead of paying cash, the company may issue debentures to such vendors. Such an issue for debentures can be at par, or for a discount or at a premium.
The procedure of issue of debentures by a company is similar to that of the issue of shares. A Prospectus is issued, applications are invited, and letters of allotment are issued. On rejection of applications, application money is refunded.
Debentures dont typically appear as a separate item on a companys balance sheet or other financial statements. Debentures are included as part of long-term debt in the liabilities section of the balance sheet, within the subsection for non-current liabilities (i.e., debt with a maturity date greater than one year).
This method is considered similar to the redeeming process of a term loan. As per this method, companies pay a portion of a debentures principal each year to holders until its maturity date. The total liability is divided by the number of investment years, and the outcome is paid off each year.
