A redemption is treated as a sale or exchange in the following situations: The distribution is not essentially equivalent to a dividend. It is substantially disproportionate with respect to the shareholder. It is in complete redemption of all of the stock of the corporation owned by the shareholder.
A stock redemption agreement is a buy-sell agreement between a private corporation and its shareholders. The agreement stipulates that if a triggering event occurs, the company will purchase shares from the shareholder upon their exit from the company.
Section 302(b) provides four instances4 in which stock redemptions will not be treated as dividends to a shareholder: (1) a redemption that is not essentially equivalent to a dividend; (2) a substantially disproportionate redemption;5 (3) a redemption of all the shareholders stock;6 and (4) a redemption of the stock
DISTRIBUTION OF REAL PROPERTY QUALIFIES AS DISTRIBUTION IN PARTIAL LIQUIDATION. The Tax Court has held that a corporations distribution of parcels of real property to two of its three shareholders, in exchange for their stock, qualified as a distribution in partial liquidation under section 302(b)(3).
If a corporation redeems its stock (within the meaning of section 317(b)), and if paragraph (1), (2), (3), (4), or (5) of subsection (b) applies, such redemption shall be treated as a distribution in part or full payment in exchange for the stock.
Internal Revenue Code Section 302 applies when a corporation redeems its stock. A redemption occurs when a company acquires some or all of its stock from shareholders in exchange for property.
Complete Termination A redemption is treated as a sale or exchange if it is in complete redemption of all of the stock owned by the shareholder. The shareholder cannot actually or constructively own stock of any kind, voting or nonvoting, or common or preferred after the redemption.
Redeemable shares have a set call price, which is the price per share that the company agrees to pay the shareholder upon redemption. The call price is set at the onset of the share issuance. Shareholders are obligated to sell the stock in a redemption.
