Under FASB ASC 840, a lessee can classify a lease as either an Operating lease or a Capital lease. Rent expense under an operating lease is generally recognized on a straight-line basis over the lease term regardless of the timing of the actual rental payments.
Calculate the present value of all lease payments; this will be the recorded cost of the asset. Record the amount as a debit to the appropriate fixed asset account, and a credit to the capital lease liability account.
The Federal Accounting Standards Board, commonly known as FASB, decided to replace ASC 840 with ASC 842. The goal is that this change would provide greater transparency and clarity into a companys accounting liabilities.
The greatest change from ASC 840 to ASC 842 is the recognition of your balance sheet. Operating leases can no longer be reported in the footnotes. Instead, lessees are required to record all assets and liabilities to clearly represent their lease obligations and payments for those assets.
For example, if a lessee is leasing four floors of a building and then negotiates with the landlord in the middle of the lease term to reduce the leased space to three floors, the modified contract results in a partial termination of the original lease arrangement.
When is lease classification determined? Under ASC 840, lease classification (that is, determining if a lease is a capital or operating lease) was determined when the lease was executed (i.e. lease inception). Under ASC 842, the lease classification (finance or operating) is determined at lease commencement.
For lessors to achieve sales-type lease classification and treatment for real estate, ASC 840 requires title of the leased asset to automatically transfer to the lessee by the end of the lease term. ASC 842 does not retain this requirement.
