There are three ways to make a novation and each is distinct. The first, which has no official name, is simply known as a novation. This doesnt involve the introduction of a third party. Instead, someone who owes a debt enters into a new agreement with his or her creditor.
Novati, as a legal term is derived from the Roman law, in which novatio was of three kindssubstitution of a new debtor (expromissio, or delegatio), of a new creditor (cessio nominum vel actionum), or of a new contract.
Novation Under Common Law Under general common law, a novation is the discharge of one party from a contract by substituting a third party. All parties agree that the substitute party replaces one of the original parties, which transfers all of its rights and obligations to the substitute party.
Standard: This novation occurs when two parties agree that new terms must be added to their contract, resulting in a new one. Expromissio: Three parties must be involved in this novation; a transferor, a counterparty, and a transferee. All three must agree to the new terms and make a new contract.
A novation agreement transfers both the benefits and the obligations of a contract to a third party. In contrast, an assignment does not transfer the burden of a contract. This means the outgoing party remains liable for any past liabilities incurred before the assignment.
There is no requirement for a novation to be in writing (Holloway v Jackson [1989] 1 NZLR 83; Savvy Vineyards 3552 Ltd v Kakara Estate Ltd [2015] 1 NZLR 281; [2014] NZSC 121). The usual rules for the formation of a new contract will apply (for more information, see Practice note, Formation of contracts).
Elements of novation There must be mutual consent between the parties. There must not have been a bdocHub in the original contract. The new contract must be valid and enforceable. After novation the old contract gets discharged and no longer binds the parties.
Therefore, John decides to sell the car to Mary under the same terms as Peter. John wants to exit the transaction but owes obligations to both Peter and Mary. Therefore, John decides to settle his debt obligation through a novation by talking Peter and Mary into a novation agreement.
The novation contract has to be in writing. If its not, novation has to be established based on the parties conduct and actions. Assigning an agreement isnt equivalent to novation. In an assignment, theres no need for a new agreement when the duties and rights transfer from the assignor to the assignee.
Consideration (the price paid, whether financial or otherwise, by the new party in return for the contract being novated to it) must be provided for this new contract unless the novation is documented in a deed signed by all three parties.
