The idea is that you purchase a warrant when you anticipate the value of a stock to rise above the set price within the time the warrant can be used. If that happens, you buy shares of stock known as exercising a warrant below market price and collect the extra value as a gain.
The conversion ratio is the number of warrants that are needed to buy or sell one stock. For example, if the conversion ratio to buy a stock is 5:1, this means the holder needs 5 warrants to purchase one share. Warrants have an expiration date, when the right to exercise no longer exists.
Most warrants are call warrants, which let holders buy a stock at a specified strike price during a certain period that ends on the warrants expiration date. An investor should only exercise the call when its in the money, meaning that stocks market price is greater than the exercise price.
Their appeal is that if the issuers stock increases in price above the warrants price, the investor can redeem the warrant, and buy the shares at the lower warrant price.
Intrinsic value for a warrant or call is the difference between the price of the underlying stock and the exercise or strike price. The intrinsic value can be zero, but it can never be negative. For example, if a stock trades at $10 and the strike price of a call on it is $8, the intrinsic value of the call is $2.
After the expiration date, the warrant has expired, and the holder can no longer use it. Under an American-style stock warrant, the holder can exercise his right to buy or sell the shares at any time before the warrant expires.
The easiest way to exercise a warrant is through your broker. When a warrant is exercised, the company issues new shares, increasing the total number of shares outstanding, which has a dilutive effect. Warrants can be bought and sold on the secondary market up until expiry.
The conversion ratio is determined at the time the convertible security is issued and has an impact on the relative price of the security. The ratio is calculated by dividing the convertible securitys par value by the conversion price of equity.
