Liquidity can be found out by using ratios like the current ratio, quick ratio, etc. Solvency can be found out by using ratios like debt to equity ratio. It helps the investors determine the organizations leverage position and risk level.
These ratios can point to issues within a company, such that it cant meet immediate or long-term obligations or its not generating enough cash flow to pay debt agreements. Liquidity carries lower risk because short-term issues can be caught early in the process, while solvency carries long-term risk.
Liquidity refers to both an enterprises ability to pay short-term bills and debts and a companys capability to sell assets quickly to raise cash. Solvency refers to a companys ability to meet long-term debts and continue operating into the future.
Why does the difference matter to the auditor? Liquidity is an entitys ability to meet its needs for cash in the short term and solvency is an entitys ability to meet its long-term financial obligations. Cash is so vital, that it is closely monitored by the entity and external users.
The liquidity coverage ratio is the requirement whereby banks must hold an amount of high-quality liquid assets thats enough to fund cash outflows for 30 days. 1 Liquidity ratios are similar to the LCR in that they measure a companys ability to meet its short-term financial obligations.
