Convertible notes have many of the common features of debt: an interest rate, maturity date, events of default, even security provisions in some cases, but the key difference is that the convertible note would convert into shares upon the occurrence of certain events or at the discretion of the holder of the note.
Standard convertible note terms are parameters for a specific form of short-term business debt. A convertible note will convert into equity at a future date, meaning that the investor loans money to an entrepreneur and receives equity in the company rather than payments on the principal plus interest.
Backing out after signing the purchase and sale agreement For example, its perfectly legal for a buyer to back out of a real estate agreement if the contract included contingencies that were not met. Contingencies outline specific conditions that must be fulfilled in order for the deal to be closed.
Convertible note means an instrument issued by a start-up company acknowledging receipt of money (minimum Rs 25 lakhs from 1 investor) initially as debt, repayable at the option of the holder, or which is convertible into such number of equity shares of that company, within a period not exceeding five years from the
Maturity date: Convertible debt typically matures after 12-24 months. At this time, if the notes didnt convert into shares, the investors are repaid their note investment plus interest. Otherwise, the investor can hold their shares to cash out at a later date.
Most convertible notes, like other forms of debt, provide that they are due at the maturity date, usually 18 to 24 months. Occasionally, convertible notes will provide that at maturity they automatically convert to equity, or convert to equity at the option of the lender.
EXAMPLE: A startup company with 1,000,000 shares of common stock closes a seed funding round of $1,000,000 in the form of a convertible note, with a valuation cap of $5,000,000 pre-money valuation on the next round of financing. For simplicity, assume the note carries a 0% interest rate.
An Investor Rights Agreement (IRA) is an agreement between an investor and a company that contractually guarantees the investor certain rights including, but not limited to, voting rights, inspection rights, rights of first refusal, and observer rights.
