Also known as a share repurchase, a stock buyback allows a company to re-invest in itself. The repurchased shares are absorbed by the company, reducing the number of outstanding shares on the market. Because there are fewer shares on the market, the relative ownership stake of each investor increases.
Repurchased shares either sit in the treasury (called treasury shares) or are retired (retired shares). Shares that sit in the treasury can be reissued at a future date, while retired shares cannot. Retiring shares reduces the number of authorized shares by the company.
Stock buybacks can increase stock prices, but its not automatic. For example, stock buybacks can have the effect of increasing earnings per share since fewer outstanding shares exist, but they do so at the expense of cash on the balance sheet, which also is typically factored into valuation.
When a company performs a share buyback, it can do several things with those newly repurchased securities. First, it can reissue the stock on the stock market at a later time. In the case of a stock reissue, the stock is not canceled but is sold again under the same stock number as it had previously.
Buybacks are clearly a more tax-efficient way to return capital to shareholders because the investor doesnt incur any additional tax on the buyback sale process. Tax is only applicable on the actual sale of shares, whereas dividends attract tax in the range of 15% to 20%.
Critics like Biden contend that share buybacks represent short-term thinking that doesnt actually create any real value. They argue instead that companies should use more of their profits to invest in more productive activities like business operations, innovation or employees.
The new 1% excise tax was enacted last summer as part of the Inflation Reduction Act of 2022 (IRA) and generally applies to any US corporation whose stock is traded on an established securities market and that repurchases more than $1 million of stock over the course of a tax year (a covered corporation).
